You have the gereral idea. With the centre diff unlocked you basically have the same set up as all-wheel drive, this can be used on any road surface. You can even leave it in 4wd all the time if you want. With the centre diff locked it is like a part time 4wd, and can only be used on surfaces with some slip. Locking the centre diff on dry roads will lead to drivetrain binding.
On my 2001 locking the centre diff turns off the stability control, but the traction control and ABS will still function normally.
